Duh, I totally forgot Xvid was lossy. I ended up going Lagarith and then converting the .AVI with Virtual dub to an .AVI format that MPEG Streamclip could then convert into h264 so I could edit it on my Mac. So far the quality seems ok.

I tried using the Xvid Mpeg codec and I'm still getting artifacts on the bottom screen. Any ideas why?

Does anyone have any experience configuring Parallels to record sound? I'm using Windows 7 on a macbook pro. Thanks!
